You should be able to use InfoPath 2003 with SharePoint 2007 workflows since it uses promoted properties from the forms (which was supported in InfoPath 2003) to manage the workflow states. There may be some features that aren't working for 2003 and in general, you're better off using InfoPath 2007 with SharePoint 2007.

I'm sorry, but I don't understand what you are trying to do. What does the flag control? Is the flag in the main data source? Does the form have code behind it? ?How are you doing the submit? Is this from the main submit data connection or are you using custom rules? Please explain. Thanks!

After creating the XmlNode (oElement1), you should be able to directly append it to your DOM... not sure why your returning the OuterXml, etc.
